Ok, I'm currently streaming xbox 360 through elgato using OBS. I have been trying to figure out how I can get music to play, so the stream can here it but I can't. If somebody could please shed some light on how to get this done, you would be a lifesaver!

Play the music on your computer, without speakers hooked up (or plug in a set of earbuds if you're using a laptop, to disable the external speakers). OBS will pick up anything and everything going out over the default system audio output, by default.

Do be aware that playing copyrighted music on your stream, regardless of the source, without a rebroadcasting license is copyright infringement. Doesn't matter if it's from a CD you own, YouTube, Pandora, or a paid service like Spotify, Grooveshark or Pandora One. All illegal unless you have explicit permission or are complying with a publically posted usage license.

Absolutely. Whether you make money while infringing on a copyright is almost irrelevant. It's the same reason you technically aren't allowed to take a projector and inflatable movie screen out to a park and show a DVD you bought, allowing anyone wandering by to sit and watch. It's a 'public performance'.

No streams on Twitch have been shut down for playing copyrighted music just yet. But there are rumors about Twitch starting to move in regards to music infringement, after the whole 'sub-only giveaway' mess that recently happened. So it might be a really good idea to avoid illegal activity... just in general.
